Navigating Absolute Return ETFs

NEW YORK (TheStreet) -- Recently a former colleague asked for help trying to sort through the potentially overwhelming number of choices available among exchange-traded funds that target alternative strategies like absolute return and other hedge fund-like strategies. A look at the IndexUniverse ETF finder shows 30 exchange-traded products in the absolute return category of the alternatives asset class excluding leveraged products.

The Global X Top Guru Holdings (GURU) is listed as one of the absolute return choices, but Global X views the fund as a core equity holding. There are still enough choices in the category to make choosing one difficult. [Read: 5 Stocks Ready for Breakouts]

The dominant fund in the alternatives sector is the IndexIQ Hedge Multi Strategy Tracker (QAI), which has $450 million in assets. It blends together several hedge fund strategies including long/short and global macro by using ETFs from various asset classes. The results have been mostly as advertised, inching up slowly with a chart that rarely resembles the stock market. Again that is the point here, slow and steady returns that don't resemble the results of equities.

One popular category judging by the number of funds is merger arbitrage, but the funds have different methodologies and the result can be dramatically different. True to merger arbitrage, the Credit Suisse Merger Arbitrage Liquid ETN (CSMA) goes long the target company and sells the acquirer short subject to certain strategic constraints. The risk to the fund is if an announced deal fails to materialize. The ProShares Merger ETF (MRGR), on the other hand, will sell short the acquirer only in a stock deal. In a cash takeover, it will go long the target but will not have a corresponding short position. The most recent fact sheet discloses the long exposure at 107%, the short exposure at 22% and 15% in cash. That makes the fund much more vulnerable to the ups and downs of the stock market. At times that will help performance and at other times hurt it. [Read: Global Macro: Life Without Fed Support] Year to date, MRGR is down 6% versus a gain of 6% for CSMA. Their fates could easily be reversed, but in terms of a product that reduces stock market exposure, CSMA would be the better choice, but of course it is an exchange-traded note, which is an unsecured debt obligation of the issuing bank.

Top Blue Chip Stocks To Buy For 2016

Managed futures is another popular sector. The largest fund here is the WisdomTree Managed Futures Strategy (WDTI), which has $142 million in assets. The objective with funds in this sector is to go long commodity and financial futures that are above their 10-month moving average and short commodity and financial futures that are below their 10-month moving average with a monthly resetting of the long and short exposure.

Not all the funds use financial futures and the particular moving average can vary, but the big idea is long positive momentum and short negative momentum. This strategy's history is that it usually does well but always and at times it has been more volatile than some of the other strategies mentioned but it definitely succeeds in delivering a result that does not look like the equity market. [Read: Larry Summers: Social Media's Whipping Boy]

Although one article cannot cover the entire absolute return sector, one other fund to mention is the PowerShares DB G-10 Currency Harvest ETF (DBV), which has $218 million in assets. The fund captures the carry trade by going long the three highest yielding G-10 currencies with 2-1 leverage and sells short the three lowest yielding G-10 currencies with no leverage. This strategy seems to work most of the time, but DBV endured a 36% decline during the financial crisis. That was an extreme event, but in the face of the unknown, back then, the carry trade unwound viscously which means in future market panics, it could happen again.

There is no way to choose the best alternative strategy because there can be no single best strategy. Investors interested in alternative exposure will be best served by learning the differences between the various absolute return segments, choosing the segment that makes the most sense to them, and then studying the differences between the funds in the sector before investing. The potential benefit to a portfolio is to reduce volatility, but these funds won't keep up with regular stock market exposure over the long term. Alternatives are a hedge to an equity portfolio, too much in the hedge and the long-term benefit of owning stocks is forgone. At the time of publication the author held no positions in any of the stocks mentioned. Despite the recent pain for offshore drilliers like Diamond Offshore Drilling (DO), Noble (NE), Transocean (RIG) and Vantage Drilling (VTG), RBC Capital Markets’ Robert Pinkard and team don’t think it’s time to buy their stocks. They explain why:

Global Hunter also lowered its rating on Natural Gas Services Group (NGS) and Vantage Drilling (VTG). Global Hunter writes:

The market seems to be showing fatigue particularly with positive onshore oil service data points that may no longer seem incremental. Investors have become especially focused on potential issues and macro concerns. We believe this phase of enhanced risk perceptions will pass and still recommend owning selective stocks based on attractive valuations and healthy fundamentals. Of the 16 oilfield services companies having reported their quarters to date, the share price changes have at times been difficult to tie to specific results.  … Five of the 12 companies who have beaten earnings expectations have seen their share prices drop on the day, incl! uding Basic Energy Services (BAS) (-9.0%), Baker Hughes (BHI) (-2.5%), National Oilwell Varco (NOV) (-1.5%), Oceaneering (OII) (-4.2%), and Schlumberger (SLB) (-2.0%). Other stocks beating expectations have traded higher as expected, including Cameron International (CAM) (+4.1%), FMC Technologies (FTI) (+3.1%), Mitcham In dustries (MIND) (+3.8%), Nabors Industries (NBR) (+1.2%), Patterson-UTI Energy (PTEN) (+1.8%), RPC (RES) (+8.4%), and Weatherford International (WFT) (+2.3%). Du Pont isn’t the only company Trian is pressuring for a split. PepsiCo, Inc. (NYSE: PEP) is also on the investment firm’s radar. Back in 2014, the company began calling for Pepsi to split its snack foods and beverages businesses, saying it would increase shareholder value.

AP NEW YORK -- Coca-Cola (KO) says it will cut between 1,600 and 1,800 jobs in coming months to trim costs. The Atlanta-based company says it began notifying workers in the U.S. and some international locations Thursday. The company said job types are across all parts of its business and include about 500 at its Atlanta headquarters. The company, which makes Sprite, Powerade, VitaminWater and other drinks, has about 130,600 employees around the world, according to FactSet. In an emailed statement Thursday, Coca-Cola said it will "continuously look for ways to streamline our business," suggesting additional cuts could be announced later. Coca-Cola Co. and rival PepsiCo (PEP) have been looking for ways to cut costs as their soda businesses have flagged in North America. In October, Coca-Cola said it planned to slash costs by $3 billion a year through a variety of measures. It said the savings would be used to help fund the stepped-up marketing it believes is needed to drive up beverage sales. The announcement came as the company reported disappointing revenue for its third quarter, with global beverage volume up just 1 percent. In addition to the proliferation of alternatives like flavored water and energy drinks, Coke and Pepsi are trying to overcome perceptions that soda makes people fat. Soda consumption in the U.S. has been declining for years, with public health officials calling for special taxes and warning labels to discourage people from drinking it. In an emailed statement Thursday, Coca-Cola said it doesn't "take decisions! about jo! b impacts lightly." "We have committed that we will ensure fair, equitable and compassionate treatment of our people throughout this process," the statement said. Coca-Cola's shares rose 30 cents to $43.29 in midday trading. Copyright 2015 The Associated Press. All rights reserved. This material may not be published, broadcast, rewritten or redistributed. Barry Lewis/Alamy A flat soda is bad, but for Coca-Cola (KO) investors, a flat stock chart is even worse. The world's largest beverage company's stock is trading marginally higher in 2014, and while that's enough to keep an impressive streak alive -- six consecutive years of higher closing prices -- it's undeniable that Coca-Cola's business is in a funk. Sluggish soda sales that are being barely offset by growth initiatives in new beverage lines are taking a toll on Coca-Cola. Revenue and gross profit declined through the first nine months of 2014, and the former market darling is now cutting costs to keep its profitability on track. Coca-Cola will be laying off as many as 2,000 employees in the coming weeks, sources are telling the Wall Street Journal. The days of shuttling execs around in fancy limos and springing for lavish Wall Street parties are being set aside for now. The stock may be on a six-year winning streak, but Coca-Cola's going to have to bounce back if it wants to stretch that record to seven in 2015. Taking Names We're not drinking soda in this country the way we used to, and that's a problem for more than just Coca-Cola. Industry watcher Beverage Digest has been reporting shrinking consumption in the U.S. for nine consecutive years. An occasional gimmicky rollout blurs the trend. For Coca-Cola, we saw that earlier this year with its "Share a Coke" campaign, which featured cans bearing names or terms of endearment. However, even with that kind of spike, we saw Coca-Cola's case volume shrink 1 percent in this country du! ring the ! third quarter relative to the same period a year earlier. Coca-Cola may consider itself lucky. Rival PepsiCo (PEP) saw its carbonated-soft-drink volume slip 1.5 percent in North America in its latest quarter. A couple of years ago the concern could've been that folks were bypassing soda in bottles and cans to make carbonated beverages at home, but no one's making that argument now that SodaStream (SODA) is getting
